Some overoptimistic forecasts have inevitably been disproved but, as the months have passed, 2015 has brought no major economic improvements, despite the central banks’ massive injections of liquidity into the system. The long-awaited economic recovery has taken hold in some regions, such as the United States, but remains patchy and insubstantial. Europe continues to face the problems of its national indebtedness crisis, while economic improvements here are sporadic and look very fragile. Forecast data for the global economy for 2016 remain rather down-beat, with some countries at risk from deflationary pressures. With the years of two-figure growth now behind it, China has entered a phase of consolidation, compounded by a clear economic slowdown. This has had tangible repercussions on the world economy. Hardest hit have been the emerging economies such as Brazil, for which China had represented the main market for sales of its raw materials. Furthermore, declining commodity prices, coupled with the much-heralded but only partly implemented hike in US interest rates, risk proving detrimental to certain regions. Of the BRIC economies, both Brazil and Russia are expected to contract in both 2015 and 2016. However, the increases in defence investments and security spending announced by some European countries could have an impact on their budgets. In recent months, the world’s number-two economic power, China, has found itself a focus of general attention due to the clear slowing of the pace of its economic growth. The knock-on effect on the world’s other economies and markets has been rapid. Up to 2010, Beijing was able to rely on two-figure growth rates but, in the years since then, we have witnessed a change of gear to a less emerging, more sustainable rate of progress. Chinese trade remains the acid test for world trade as a whole, but the country is now trying to redirect some of its economic policy towards consumption and private investment. In recent months, the target of 7% annual GDP growth has been revised downwards. The slowdown, which has taken hold for some time, has spurred the authorities to implement an expansionist monetary policy. This has entailed as many as six reductions in the interest rates on deposits and loans since November 2014. The sectors suffering the severest setbacks have been industry and manufacturing. The reference PMI (Purchasing Managers’ Index) has stood at below the 50-point threshold for several months now, pointing to lower activity levels. Launched last October, the 13th five-year plan drawn up by the Communist Party contains some important innovations. First and foremost, it seeks an annual economic growth rate of around 6.5% for the next five years so that, by 2020, GDP should have doubled its 2010 level. The plan also reflects an epochal change, abandoning the population policy launched in the early 1980s, which imposed a limit of one child. That policy will lead to a net loss of people of working age in the next few years, and a significant ageing of the general population. Calculations also indicate that the population of India will outnumber that of China by the end of 2025. In the USA, the massively expansionist policy decreed by the Fed has made a significant contribution to a domestic macroeconomic revival. For 2015 and 2016, forecasts concur in suggesting growth of around 2.5%. Meanwhile, unemployment has hovered at around 5% for many months, a level not seen since before the 2008 financial crisis. New jobs have increased month by month, with 271,000 created in October – 39 Macroeconomic Comments A heavy burden carries forward to the new year though this progress has by-passed the agricultural sector. In the light of the improvement under way, interest rates, which have stalled at historic lows near zero for several years, should be revised upwards by the end of 2015 to a limited extent. Fed Chair Janet Yellen has several times hinted at such a decision, which would be the first of its kind for around 10 years. Though the markets have to some extent priced this in, the move continues to be deferred. After two successive monthly dips, the consumer price index resumed its rise in October, reflecting an annualised increase of 0.2% and a core rate (the rate adjusted to exclude food and energy) up 1.9%. While trend indicators such as the PMIs entered positive territory some time ago, less satisfactory news is emerging from companies, whose profitability has been declining in the second half of 2015. Profits recorded another drop on an annualised basis in the third quarter. Despite the vigorously expansionist monetary policy implemented by the European Central Bank (ECB), the recovery in the Eurozone has encountered a number of obstacles on the way, with the debt crises of some peripheral states far from being resolved. Given the current background of marginal and fragmented economic improvement, the ECB has raised the possibility of extending its programme of quantitative easing beyond its scheduled end in September 2016. One of the region’s big unknowns is the price trend, which returned to negative territory in August and September, followed by a marginal 0.1% rise in October. In any case, the ECB’s set inflation target of 2% is a long way off. No such percentage is likely to be achieved in the short term. Another factor is that the current Chinese slowdown is helping to keep commodity prices low. So the Eurozone recovery still ranges from lacklustre to downright weak, while the outlook for 2015 and 2016 indicates GDP rises of 1.5% and 1.8%, respectively. Attention in Europe is increasingly focusing on the United Kingdom. Though not a member of the Eurozone, the country intends to hold a referendum on whether to remain in the European Union. A “Brexit” – a British withdrawal from the European supranational body – would have very serious consequences for the continent as a whole. The general impression is, however, that the government in London is negotiating major concessions on the free movement of persons and on tax before the referendum vote takes place. 40 Those who feared that Switzerland would fall into recession after the decision by the Swiss National Bank (SNB) to remove its peg of the Swiss franc against the euro have, for some time, been forced to revise their ideas. The Swiss economy has indeed slowed down, but should close 2015 with economic growth nudging the 1% mark. While unemployment stands at just over 3%, consumer prices entered negative territory some months ago. This situation allows no prospect of major changes in monetary policy in the near future. In Japan, Prime Minister Abe’s economic programme was definitely highly ambitious, and has so far achieved only some of its objectives. Despite the implementation of vigorously expansionist monetary policies, the deflationary pressures present for many years are proving obdurate, and the target of a 2% increase in consumer prices is very far from achieved. The economic slowdown in China, Japan’s main trading partner, has further dampened exports, a key sector which does not yet seem to have reaped all the benefits of the engineered depreciation of the yen, down 30% against the dollar since 2012. In the period from July to September, Japanese GDP recorded its second consecutive quarterly decline, entering the country’s fifth recession in the space of seven years. 12 12 8 10 4 8 0 4 6 8 4 12 16 2 20 0 Jun 30, 95 Dec 31, 95 Jun 30, 96 Dec 31, 96 Jun 30, 97 Dec 31, 97 Jun 30, 98 Dec 31, 98 Jun 30, 99 Dec 31, 99 Jun 30, 00 Dec 31, 00 Jun 30, 01 Dec 31, 01 Jun 30, 02 Dec 31, 02 Jun 30, 03 Dec 31, 03 Jun 30, 04 Dec 31, 04 Jun 30, 05 Dec 31, 05 Jun 30, 06 Dec 31, 06 Jun 30, 07 Dec 31, 07 Jun 30, 08 Dec 31, 08 Jun 30, 09 Dec 31, 09 Jun 30, 10 Dec 31, 10 Jun 30, 11 Dec 31, 11 Jun 30, 12 Dec 31, 12 Jun 30, 12 Dec 31, 13 Jun 30, 13 Dec 31, 13 Jun 31, 14 Dec 31, 14 Jun 30, 15 Oct 31, 15 Consumer price index, industrial production and unemployment rate (on the right scale) in the Euro Zone Consumer price index Consumer price index Unemployment Unemployment Industrial production Industrial production 41 Macroeconomic Comments A heavy burden carries forward to the new year Last year’s decision to increase VAT continues to weigh on domestic consumption, the Achilles heel of the Japanese economy. For this reason, Tokyo has decided to postpone a further rise in consumption tax and to devise a plan to support incomes. It remains to be seen whether all this will suffice to kick-start the domestic economy and achieve the government’s ambitious targets. 26 November 2015 42 Iris Canonica Stock Markets Volatility has again been a feature of the equity market in recent months. In June and July, the Greek crisis occupied centre stage. The European markets bore the main brunt of this, while the impact on the US and Japanese indices was limited. However, all the main indices suffered the sharp correction in August, the trigger of which was attributable to the Chinese currency devaluation on 11 August. This, combined with other factors (Chinese economic slowdown, falling commodity prices and expectations of an interest-rate hike in the US), had sparked widespread fears of deflation and a global recession. The results were a flight of capital from the emerging markets and a sentiment of risk aversion, both of which also hit the European and American equity markets. Nevertheless, it must be pointed out that the US market had not fallen by more than 10% for four years. With valuations high, there was a strong risk of correction in response to negative news, not least due to expectations that an initial increase in interest rates by the US Federal Reserve was imminent. After a period of settling down and a search for a new level of equilibrium during September, October saw a marked rise on the equity markets. One factor behind this was the decision, made by the Fed at its meetings on 17 September and 28 October, not to raise interest rates. Furthermore, fears of continued Chinese devaluation seem to have receded and, with them, expectations of a major fall, including some scenarios even extending to the start of a currency war. Supported by this, the S&P 500 had returned close to its highest levels, before feeling the effects of profit-taking. At industry level, the substantial weakness of the mining and energy sectors continues, though, at its current levels, energy could have bottomed out for the medium term. Since the beginning of the year, the telecoms, technology, food and pharmaceutical sectors have recorded positive progress. Massimo Andreoni 43 Bond Markets Yields hit new lows at the beginning of this year, influenced by the launch of quantitative easing at the end of January, which involves the purchase of EUR 60 billion of debt paper each month until September 2016. They then recovered in April, though they remain depressed and far from their historic averages. The Greek crisis had no significant effect on European government bonds. A sign that the European Central Bank’s intervention has been effective in restoring investor confidence. Similarly, the correction on the equity markets at the end of August created no ripples on the bond markets of the main countries. In general, the causes of the decline of yields to the region of zero are still present. The main central banks remain committed to an extremely expansionist monetary policy, as recent statements by the European Central Bank, for example, have made clear. In the United States, recent employment market data lend support to predictions of an initial increase in interest rates by the Federal Reserve at its December meeting. However, this would only mark the start of a slow and gradual process, in which rates are bound to remain well below average. Still with reference to the US, it must be noted that the dollar’s strong appreciation in the past two years (by around 20% against the euro) equates to a monetary tightening estimated at around 1.5%. Looking ahead, it may be that yields have bottomed out in Europe as well, though we do not expect to see a trend reversal in the short term, given the current situation and the economic weakness. Until new tendencies towards inflation or a strengthening of growth at global level become apparent, this scenario is likely to remain unaltered. We still consider it opportune to remain positioned on the short part of the curve (3–4 years). Massimo Andreoni 44 Currency Markets US Dollar Range against the EUR: 1.0300-1.1100 The expected upward revision of the US federal funds rate by the Fed on 16 December and the decision taken by the ECB on Thursday, 3 December, to further lower the interest rate on the deposit facility and extend its bond purchase programme highlight the divergence in monetary policies. These factors also underlie the difference, in the USA’s favour, in expected GDP growth for 2015: 1.4% in the EU compared to 2.1% in the United States. We therefore expect a gradual further appreciation of the US currency over the next few months. Japanese Yen Range against the USD: 120,00-125.00 Growth remains weak in Japan, and, technically, the country is back in recession. We therefore expect the Bank of Japan’s already highly expansionist policy to continue over the next few months. With inflation remaining modest, we expect a rate of 0.7% for the year in progress. This leaves every potential for a further increase in the quantitative easing programme. We therefore predict that the yen’s slow but steady weakening will continue in the near future. Sterling Range against the EUR: 0.6800-0.7300 Sustained economic growth continues in the United Kingdom. For 2015 we expect 2.7% growth, with slight inflation of around 0.1%. These conditions favour the pound sterling against the euro. Another factor is the divergence between the policies of the respective central banks. The current interest rate differential in favour of the pound sterling could therefore increase further if the ECB were to cut its own reference rates. Swiss Franc Range against the EUR: 1.0600–1.1200 The Swiss National Bank’s monetary policy remains closely dependent on decisions made by the European Central Bank. We therefore expect that the SNB would respond to any further relaxing of ECB monetary policy with a further reduction in its own negative three-month interest rate. Furthermore, direct interventions in support of the Swiss franc are likely to continue to take place, as they have done to date. We therefore believe that exchange rates against the euro will continue to oscillate within a limited bandwidth. Nicola Lafranchi 45 Raw Materials After a phase of generalised weakness lasting several years, the slowing in the Chinese economic growth rate is keeping up the pressure on this sector. Energy On the medium-term horizon, new extraction technology has lessened the USA’s dependence on foreign production and altered a market structure which had been consolidated for decades. This situation has encouraged a steady decline in the price of oil, aided by the strengthening of the US dollar. Saudi Arabia’s decision not to cut production despite falling prices seems to confirm this fundamental weakness. Oil seems to have struck a new balance in the range of 40 to 50 dollars. Precious metals The medium-term outlook for precious metals remains linked to their role as a safe haven and to competitive devaluations of the major currencies. After several years of decline, gold continues to show fundamental weakness. The absence of expectations of inflation has a negative effect on prices, though the shortage of investment alternatives in bonds could prove beneficial to gold. Industrial metals Trend predictions for industrial metals remain closely correlated to Chinese economic growth. The cyclical slowdown and expectations that Chinese growth will stabilise at lower levels than in recent years have seriously dampened industrial metal prices. The generalised risk aversion since late August has had a negative effect on a sector which was already on a downward trend and has continued to be so in recent weeks. Agricultural products The medium-term context still features a broad gap between demand, which continues to rise, and production. This imbalance, due to rising living standards in the emerging economies, is having widespread repercussions on the types of food consumed. The sector has felt the effects of the correction, which affected all classes of asset in August, and has stabilised around its minimum levels for the year. Massimo Andreoni 46 Asset Allocation The markets have bounced back since August’s sell-off, with the S&P 500 already almost back at peak levels. The rally was encouraged by the US Federal Reserve’s decision, taken at its September meeting, to postpone the rise in interest rates. The following meeting, on 28 October, again confirmed that decision, though the Fed sought to maintain a high level of attention on the possibility of a rise in December. The Chinese authorities, however, persist in their expansionist attitude, and in recent weeks have announced yet another cut in interest rates – their sixth in the past 12 months. Likewise, the ECB is still moving in this direction, with recent announcements by ECB President Draghi of possible new stimulus measures. After fears in August of a possible global recession and the beginning of a bear market, the expansive moves and declarations by the main central banks have therefore reassured the markets. Recent US employment figures, however, have increased the probability of an initial hike by the Fed on 16 December 2015, after seven years of near-zero interest rates. Apart from short-term swings, there has been no overall change in the background scenario: the monetary policy of the main central banks continues to represent the decisive factor on the financial scene and to bolster the stock market significantly. Furthermore, there is still an absence of attractive investment alternatives. Looking to the medium term, we therefore believe that equities are still the asset class of choice. In the short term, however, volatility is likely to remain high, pending the next moves by the central banks. With reference to the main markets, we continue to consider the Eurozone market the most attractive. This is due to a monetary policy still in full expansion, improving growth prospects in the zone, a weak euro, depressed bond yields and more attractive fundamentals than on the US markets.
