Full US House of Representatives passes the Private Fund Investment Advisers Registration Act of 2009 On December 11, 2009, the full US House of Representatives passed ‘The Wall Street Reform and Consumer Protection Act of 2009’. This omnibus bill to reform regulation of US financial markets includes the provisions of the Private Fund Investment Advisers Registration Act of 2009. As reported in our prior Updates on this subject, the Private Fund Investment Advisers Registration Act of 2009 could subject both domestic and international families, as well as family offices, to regulation under the US Investment Advisers Act. Summary of proposed legislation affecting family offices Summary of current law All investment advisers would report: the amount of AUM, the use of leverage (including off-balance sheet leverage), identification of counterparties, trading and investment positions, trading practices, and other information to be determined by the SEC. The SEC would be permitted to set different reporting requirements for different classes of investment advisers. An ‘investment adviser’ is generally an individual or entity that engages in the business of advising others regarding investment in securities. Unless an exception applies, such advisers must register with the United States Securities and Exchange Commission (the ‘SEC’). Registered investment advisers must comply with SEC rules relating to record keeping, compliance programs, advertising and marketing, solicitation arrangements, and annual disclosures. However, the Investment Advisers Act currently contains an exemption for ‘private advisers’ that have fewer than 15 clients and that neither hold themselves out generally to the public as investment advisers nor act as investment advisers to any Registered Investment Company. Currently, most family offices qualify for and rely on the ‘private adviser’ exemption to avoid regulation by, and registration with, the SEC. The Private Fund Investment Advisers Registration Act of 2009 would eliminate the ‘private adviser’ exemption and would, instead, require all investment advisers with greater than $150 Million in assets under management (‘AUM’) to be fully registered with and regulated by the SEC, including the filing of form ADV. Investment advisers with less than $150 Million in AUM would still be subject to record keeping and annual reporting requirements. The records of any private fund advised by a fully registered investment adviser (over $150 Million in AUM) would be ‘deemed to be the records and reports of such investment adviser’. As such, all records of any collective investment vehicle maintained and managed by a family office with greater than $150 Million in AUM would be subject to SEC review in both periodic and special SEC examinations. The information filed with the SEC on Form ADV by a fully registered investment adviser (over $150 Million in AUM) will 7 become publicly available in an electronically searchable format. The proposed legislation specifically provides that the SEC may share any other information it obtains in required reports or upon examination of an investment adviser’s internal records with any other federal agency or department and any self-regulatory organization (such as a stock exchange or the Financial Industry Regulatory Authority); and would allow (but not require) the sharing of information with foreign regulatory authorities. In addition, the SEC would be permitted to require registered investment advisers to provide reports to investors, prospective investors, creditors and counterparties of any collective investment vehicle advised by such registered investment adviser. Obviously, these rules will pose a serious threat to the ability of families and family offices to maintain the confidentiality of their private information. Effect on international families The Private Fund Investment Advisers Registration Act of 2009 would also create a new class of adviser known as a ‘foreign private fund adviser’. Any investment adviser that satisfies the definition of a foreign private fund adviser would be exempt from regulation. A foreign family or family office that provides investment advisory services to family members resident in the US and fails to meet the definition of a foreign private fund adviser would be subject to one of the two sets of rules described above (based on whether they have greater or less than $150 Million in AUM). A foreign private fund adviser is defined as any investment adviser who has no place of business in the US, fewer than 15 US clients, and less than $25 million in AUM attributable to clients in the United States. The legislative proposal does not attempt to define the phrase ‘attributable to clients in the United States’, thereby highlighting the importance that future SEC rulemaking proceedings will have in determining the scope and application of the new legislation. The SEC may adopt rules that ‘look through’ private funds or other collective investment vehicles such as corporations, partnerships, limited liability companies and trusts to the residency of the underlying beneficial owners. The SEC could also adopt attribution rules that require the assets of the entire collective investment vehicle to be attributed to ‘clients in the United States’ in the event that a certain minimum level of US ownership exists. If the SEC adopts a broad interpretation of the phrase ‘attributable to clients in the United States’, it is easy to see that even a small number of family members resident in the 8 United States could cause an entire family office structure to become subject to regulation by the SEC. Secondary effects on family offices and family investment vehicles Many families are also concerned about the secondary effects of the proposed legislation. That is, the Private Fund Investment Advisers Registration Act of 2009 would require the private advisers who manage families’ assets to provide information to the SEC and other governmental agencies concerning their clients. As such, even if a particular family office or family investment vehicle is able to avoid direct application of these proposals, the family’s ability to protect the confidentiality of potentially sensitive economic data may be compromised. In this regard, it is not too early for you to begin to carefully consider the information that you are being asked to disclose when making investments in private funds or engaging investment advisers. In cases where potentially sensitive data is being requested, it is advisable to closely review privacy policies and ask the fund sponsors or investment advisers how they intend to limit disclosure of personal information should the Private Fund Investment Advisers Registration Act of 2009 become law. The Senate proposal On November 10, 2009, Senator Dodd (D-CT) introduced a bill, entitled the Restoring American Financial Stability Act, which has been referred to the Senate Committee on Banking, Housing and Urban Affairs (the ‘Dodd Proposal’). The Dodd Proposal would specifically exclude ‘family offices’ from the definition of an Investment Adviser under the US Investment Advisers Act. The Dodd Proposal would also set the threshold for full registration with and regulation by the SEC at $100 Million rather than the $150 Million provided in the House’s Private Fund Investment Advisers Registration Act of 2009, discussed above. Significantly, the Dodd Proposal does not attempt to define ‘family office’, leaving that definition to later SEC rulemaking. If the SEC defines a family office in a manner consistent with its prior exemptive orders in this area, the exemption will be limited to single family offices serving the lineal descendants of a single individual, their spouses and entities and charities owned by, for the benefit of, or created by, such individuals. However, the SEC could always take such an opportunity to narrow – or broaden – its prior interpretations of a family office. Both Democrats and Republicans on the Senate Banking Committee have criticized the Dodd Proposal and the Committee has been broken into working groups to which specific topics have been assigned. Further action on the Dodd Proposal is not expected until early next year. Conclusion The treatment of single-family offices differs under the two proposals described above. One cannot predict which treatment will prevail. It is also impossible to predict how the SEC rulemaking proceedings that will be necessary to implement any legislation will impact the scope and application of the proposal that is eventually approved by both houses of the US Congress. However, it is almost certain that stricter regulatory requirements of one sort or another will be imposed upon currently exempt investment advisers. Because both proposals would impact on the ability of families and family offices to protect the confidentiality of their private information, you should begin considering additional steps to protect such information. Companies Act 2006 (the ‘2006 Act’) – changes which came into force on 1 October 2009 Key points Directors of new private companies may issue shares without shareholder approval. For an existing company to have this power, an ordinary resolution is needed. Communicating with shareholders electronically and via a website is now possible but may require authorisation by the articles and the consent of shareholders. Directors’ conflicts of interest may be authorised by the directors if empowered to do so by resolution or articles. This could avoid a breach of duty. The new Act has reduced red tape in a number of areas: shorter notice for meetings, no compulsory annual general meetings and easier written resolutions by way of example. In our view, directors should be recommending to shareholders that a company’s articles be amended to simplify administration and remove misleading provisions from the articles. Previously there were two parallel regimes, which applied to companies incorporated outside the UK (‘overseas companies’), depending upon whether the company had established a place of business in Great Britain, or had branches in the UK. Under the 2006 Act, the definition of an overseas company is now much wider and there is a single regime for all overseas companies that carry on business in the UK, regardless of whether through a place of business or a branch. Using new Companies House forms, overseas companies are obliged to comply with various registration and filing requirements, including the following: 16 To register certain particulars and documents with the registrar within one month of opening a UK establishment and to file details of any alterations to those particulars or documents; To file accounts; To make certain trading disclosures; To notify the registrar of any winding-up or insolvency proceedings, or if a judicial factor is appointed; and To notify the registrar when they cease to have a registrable presence in the UK. General points The new model articles Companies limited by shares or guarantee which are incorporated in England and Wales on or after 1 October 2009 will be registered under the 2006 Act. New sets of model articles for private companies to replace Table A have been introduced, one for private companies limited by shares and the other for private companies limited by guarantee. These are the ‘default’ articles for companies incorporated on or after 1 October 2009, although a company may instead adopt its own articles which may exclude or modify the model articles. Existing companies can choose to adopt the model articles if they wish, but need not do so. Any future amendments to articles should be done by reference to the provisions of the 2006 Act and it would be prudent practice for the amended articles to be based on the model articles rather than Table A. Articles of association There is no legal requirement for companies to amend their articles as a result of the October 2009 changes and they may choose to continue with their existing constitution. However, there are a number of changes which may affect a company’s current articles and therefore it may wish to take advantage of the more flexible regime being introduced for private companies under the 2006 Act. Memorandum of association The 2006 Act simplifies a company’s constitution. Since 1 October 2009 the memorandum of association for new companies looks very different and in particular has no objects clause. It is simply a ‘snapshot’ document and of no continuing relevance after incorporation. For existing companies, most of the provisions of the current memorandum are automatically treated as part of the articles of association and so can be amended or deleted by special resolution. Existing companies do not have to amend their articles to reflect this change, but may do so if they wish. New companies may have unrestricted objects, whereas an existing company will need to amend its articles to take advantage of this. Authorised share capital New companies will no longer have an authorised share capital, although a company may impose a limit on the number of shares it may issue in its articles. The authorised share capital of an existing company operates as a restriction in the articles on the number of shares which can be allotted by directors and an existing company should consider whether to remove this restriction by passing an ordinary resolution. We suggest that it would also be advisable to remove any other provisions in the articles referring to authorised share capital. Alternatively, an existing company could adopt new articles by special resolution with effect from any date after 1 October 2009 which do not refer to authorised share capital. Issue and terms of redemption of redeemable shares Private companies no longer need specific authorisation in the articles to issue redeemable shares. An existing company wishing to continue to restrict or prohibit the issue of redeemable shares must include appropriate restrictions or prohibitions in its articles. Previously, the terms and manner of redemption had to be stated in the articles, but as of 1 October 2009 the directors of the company are able to determine the terms, conditions and manner of redemption, if they are authorised to do so by the articles or by an ordinary resolution. If the directors are not given such authority, all of these terms must be set out in the articles. Shares must generally still be paid for on redemption although the terms of redemption may now allow the redemption monies to be paid after the redemption date if the terms of redemption, whether fixed by the articles or by the directors, allow and the relevant shareholders agree. An existing company which has issued redeemable shares could renegotiate with its shareholders the terms of redemption contained in its current articles and amend its articles in order to take advantage of the flexibility allowed by this new development. In the current economic climate this may be useful for some companies since it will improve a company’s cashflow. Reduction of share capital Since 1 October 2008 private companies have been able to reduce their share capital by passing a special resolution and no longer need to obtain court approval. The resolution is accompanied by a solvency statement made by each director. This new procedure is subject to any restriction or prohibition in the company’s articles. Companies may wish to consider whether they require any such restrictions or whether to delete an existing authority requiring court approval, which is now redundant. Proxies There are a number of important changes in relation to the rights of proxies which may affect a company’s articles. If any provision of its articles provides that a proxy has fewer votes than the member would have had, this will be invalid. If the articles incorporate Table A pre-October 2007, it would be advisable to amend them since as of 1 October 2009 proxies are not allowed to vote on a show of hands. Also any provisions of the articles requiring an appointment of a proxy, or termination of a proxy’s appointment, to be received by the company more than 48 ‘business’ hours before the meeting are void although the articles can set a time limit closer to the meeting. Nomination of third party rights Since October 2007 companies can include in their articles provisions enabling members to nominate another person 17 to exercise their rights as a member, for example, the right to receive notice of general meetings and to be sent proposed written resolutions. If companies have not done so they may wish to amend their articles to allow members this flexibility. charge requiring registration under the Charges Regulations must be kept available for inspection. Additionally, a register of charges must be kept at a location in the UK at which the company carries on business, and of which Companies House is notified. Directors’ indemnities Overseas companies already registered prior to 1 October 2009 are treated as complying with the majority of the provisions of the new Regulations and will not have to re-register under them. However, the Regulations require additional information to be submitted in the form of a ‘transitional return’ to Companies House by 31 March 2010. In April 2005, the ability of companies to indemnify their directors against the legal and financial costs of claims brought by third parties was extended. Companies were also permitted for the first time to pay directors’ defence costs as they are incurred (provided these are repaid if the defence is unsuccessful), rather than at the conclusion of legal proceedings. The 2006 Act has extended the scope of directors’ indemnities still further to include liability incurred by a director in connection with his acting as a trustee of an occupational pension scheme. Many companies have outdated indemnity provisions in their articles which will not cover all these matters. New rules for overseas companies Registration of charges Prior to 1 October 2009, there were two separate registration regimes for registration of charges over property in England and Wales by overseas companies, depending on whether the foreign entity was a ‘place of business’ or a ‘branch’. Regulations came into force with effect from 1 October 2009 governing the registration of charges created by overseas companies. Under this new regime, any place of business or branch of an overseas company within the UK will be a ‘UK establishment’. If there is no UK establishment there will be no registration requirement for the charge created by the overseas company even if it is over the property in the UK. As regards overseas companies with one or more establishments in the UK which are already registered in the UK, the regime is generally the same as previously; all charges granted over UK property must be registered at Companies House within 21 days (or slightly longer if the charge is created outside the UK). Failure to register a charge within the 21-day period will render the charge void as against a liquidator, administrator or creditor of the company. There is, however, unlike for companies registered in England and Wales, no criminal sanction on an overseas company for failure to register a registrable charge. Copies of all instruments creating a 18 Accounts Generally speaking, there is now greater scope for overseas companies to file the accounts prepared in accordance with the law of their home state (‘parent law’). Companies incorporated in the EEA that are required by their parent law to prepare and disclose accounts (such as those in Italy) must file such accounts at Companies House. In order to ensure that the accounting procedure is transparent to creditors and the public, a short statement must be submitted with the accounts setting out certain legislative, accounting (GAAP), auditing and disclosure rules used in the preparation, auditing and filing of the accounts. Where a company has filed its parent law accounts, these must be delivered to Companies House within three months from the date on which they are required to be disclosed under the company’s parent law. Changes to disclosure requirements Regarding trading disclosures, as is the case for UK companies, an overseas company carrying on business in the UK must display certain specified information at every location in the UK at which it carries on business, at the service address of every person resident in the UK authorised to accept service of documents on behalf of the company, and on business letters, order forms and websites. Two addresses must be provided upon registration of a new UK establishment; the director or permanent representative’s usual residential address (now protected information, not available on the register) and a service address at which documents may be effectively served on the director (visible on the public register). For directors of overseas companies, which are already registered, the individual’s usual residential address (as registered immediately prior to 1 October 2009) is to be treated as the service address, although this can be changed by filling in a form at Companies House. Other 2006 Act changes implemented pre-October 2009 signatories’, being any director or the secretary, unless the articles of association provide otherwise. Private companies who do not have a company secretary will need to review their methods of execution and change their standard execution clauses as necessary. Registration of share transfers Accounts The new rules require companies to register a share transfer ‘as soon as practicable’ and in any event within two months, or to provide the transferee with reasons for the refusal. If a company’s articles state that the company does not have to give reasons for refusing to register a transfer of shares or allows share transfers to be at the discretion of directors, they should be amended to reflect the new rules which make it a criminal offence not to give reasons for refusing to register a transfer. Private companies will generally no longer be required to present accounts to a general meeting (since private companies no longer need to hold general meetings, unless the articles of association require otherwise) but the accounts must still be sent to shareholders by the accounts filing deadline specified below. Company secretaries As of April 2008, private companies are no longer required to have a company secretary, unless the articles of association provide otherwise. Companies may of course choose to continue to have a company secretary and in most cases this will be sensible, since the responsibilities and duties of that role will continue and will need to be performed by someone. If a company’s articles of association require it to have a company secretary, it will need to change them in order to take advantage of the new rules. Public companies continue to be required to have a company secretary. Execution of documents The new regime means that a document that needs to be executed, for example, a deed may be signed by a single director in the presence of a witness or by two ‘authorised The period for filing accounts has been reduced as follows: Private company – nine months (previously ten months) Public company – six months (previously seven months) in each case after the end of the company’s relevant accounting reference period. Fully listed companies will be required to publish full annual accounts and reports on their websites to which the public has free and continuous access. The accounts and reports must remain on the website until replaced the following year. Members of listed companies have a new right to require the company to publish on the same website a statement raising questions about the accounts or the departure of an auditor, which they want to bring up at the next general meeting at which the accounts are to be discussed. Termination of agency agreement At the end of 2009 the High Court held that where there is no clear evidence of the date on which an agency agreement terminated, the agreement may not necessarily terminate when the agent ceases to negotiate on behalf of the principal. Law The law on agency in the UK is governed by the Commercial Agents (Council Directive) Regulations 1993 (the ‘Regulations’), which implement the EU Commercial Agents Directive. Under the Regulations, and following earlier case law on such issue, a commercial agent is defined as: 1. a self-employed intermediary; 2. with continuing authority to do either (or both) of: a) negotiating the sale or purchase of goods on behalf of another person (the principal); and/or b) negotiating and concluding the sale or purchase of goods on behalf of, and in the name of, that principal. On the termination of an agency agreement the agent has a statutory right to compensation under the Regulations. This right will only arise if: 1. the agreement did not terminate due to some misconduct on the part of the agent; and 2. the agent gives written notice to the principal of his intention to claim such compensation within one year of the termination of the agreement. Therefore, a key question in determining whether or not an agent should receive such compensation is when did the agency agreement terminate? This is the issue that was addressed in the recent case of Claramonde Limited (‘Claramonde’) v Zoomphase Limited (trading as Jenny Packman) (‘Zoomphase’) [2009] EWHC 2857 (Comm). 21 Facts of the case Zoomphase is a fashion house and Claramonde was their sole agent in the UK and Republic of Ireland for the represention and sale of their collections to retailers. The majority of the relationship between the two parties was not documented in writing, but rather agreed over telephone calls. In October 2006 Zoomphase gave verbal notice to Claramonde that the last season they would be required as agent would be Spring/Summer 2007, for which the main selling period was already completed. The intention of Zoomphase was to bring the representation of their brand in-house. This verbal notice was given on the proviso that Zoomphase were able to organise such an in-house operation in time for the Autumn/Winter 2007 season due for orders in mid-January 2007. Zoomphase recruited a sales manager to fulfil this function in December 2006. Between October 2006 and January 2007 Claramonde continued to work for Zoomphase, albeit less than before. This commercial activity did not amount to generating new orders for Spring/Summer 2007, but involved the amendment and, in some cases, increase of pre-existing orders. In November 2007 Claramonde wrote to Zoomphase informing them of their intention to make a claim under the Regulations in relation to the termination of their agency agreement. Zoomphase argued that no compensation was due as the agency agreement had been terminated in October 2006 and the year time limit for informing the former principal of the intention to claim had therefore lapsed, barring a claim being made. Conversely, Claramonde believed that the agreement had not been terminated until the end of their commercial activity carried out on behalf of Zoomphase in January 2007, and they were therefore 22 within time. Notably and contradictorily, in acknowledging the November letter giving notice of the intention to claim, Zoomphase stated that it had come ‘eleven months after our work with Claramonde ended’. It should be noted that, while the court took this rather contradictory statement into account, it was not the fact on which the decision was based. Judgement The court had to address whether the agreement terminated in October 2006, January 2007 or at some point in between. The key question was whether the activities of Claramonde between October 2006 and January 2007 amounted to them acting as agents, albeit that they did not generate any new customers for Zoomphase. It was held that, even though they generated no new sales, the authority of Claramonde to negotiate on behalf of Zoomphase had continued; this was evidenced by their continuing commercial activity on behalf of Zoomphase with existing customers and the fact that such activity mirrored what had been carried out by Claramonde on behalf of Zoomphase in previous years. It was held that the termination of the agency agreement occurred in mid-January, shortly before preparations for the new season began. Claramonde were therefore within time for notification of Zoomphase of their intention to claim under the Regulations and their claim could proceed. This decision clarifies an important area of the law on agency, namely the existence of an agency agreement in the absence of written evidence. It now seems that an agency agreement will not necessarily terminate when the agent ceases to negotiate sales, but rather when their implicit authority to do so ceases. You should bear in mind that your landlord can often rely on a technical breach of such conditions to frustrate your right to break, leaving you ‘on the hook’ for years of rent, service charge, business rates and other sums. We can help ensure that you exit from your lease as smoothly as possible. Sell your right to ‘break’ your lease You may be in a position to sell to the landlord a future right to break your lease. You may have a significant commercial bargaining position of which you were unaware. For example, you may have a right to break in the next year or two that you have no intention of exercising. If so, you can generally ‘sell’ this right back to your landlord for a capital sum, for a rent free period or for a period of reduced rent. If an agreement is reached, the lease can be varied to remove the right to break and to provide for the financial benefit that is to flow to you. 26 Renegotiating your lease terms There is likely to be an immediate financial benefit to you in extending the term of your lease if • your lease is due to expire at any time during the next five or so years and • you intend to stay in the same premises long-term and • your financial position is strong you should be able to negotiate a capital sum or a rent free period or a reduced rent period by signing up to a longer lease term. The benefit to the landlord is clear: he has a long-term tenant with financial strength which will enhance the value of the property, and enhance the landlord’s position with his own lenders. Surrender and regrant Your landlord may be willing to offer you alternative premises more suited to your future needs. If you need to ‘right-size’ your premises, you may be able to negotiate a move from your current premises to alternative premises owned by your landlord. This is likely to be the case where the landlord is confident of quickly reletting your current premises. Your landlord may be keen to retain you as a long-term tenant and thus be willing to be flexible in seeking to meet your business needs. Subletting to a third party This is an obvious source of income from your premises. However you should be aware of the issues relating to subleasing the premises to another occupant. Subletting surplus premises is clearly an attractive option as you will benefit from rental income and reduce your liability to business rates. You should be aware, however, that you will remain liable for performing your lease covenants in relation to the underlet premises including the repairing obligations. You will want to ensure that there is nothing in the underlease which is inconsistent with the terms of your own lease. For example, you will need to be sure that you can obtain vacant possession from your undertenant in good time before you exercise a right to break your lease to take the premises back for his own use because he will not have been in ownership for a period of five years. High service charge payments Is there any scope for action alone or with other tenants to compel the landlord to economise? There is evidence that some landlords are taking their service charge expenditure commitments seriously and are willing to discuss issues with tenants with a view to downgrading or reducing certain services. It is always worth discussing these issues with landlord but you will need to consider in advance what charges might be capable of being reduced. so as to ensure that you can give vacant possession (which is invariably one of the conditions subject to which your right to break can be exercised). You may also need the landlord’s consent to any arrangement with a third party, and – in the US – you may have to share some or all of the rent received. Where you have a short-term lease, you should be able to challenge long-term capital expenditure. There are other considerations to take into account such as whether or not to ‘opt to tax’ in relation to VAT. If you are to have a prospect of fully recovering VAT, you will certainly need to opt. The timing of such an option can be critical, particularly where you are subject to the ‘Capital Goods Scheme’. Most landlords will take action to ensure compliance with contract terms, particularly payment obligations. The consequences of such action can be litigation, adverse costs, disqualification of company directors and loss of reputation in the marketplace. It is unlikely to be a realistic option for a large business tenant, particularly one with a reputation in the marketplace to preserve. However, where leases are held by a tenant in separate holding entities, it is an option worth considering. Rent review Should you be reviewing ‘open’ rent reviews? It frequently takes many months – or even years – for rent reviews to be settled. You may have a ‘historic’ review which remains to be formally agreed. If so, in view of the dramatic fall in rental values over the last 12 months or so, it may be worth revisiting the negotiations to ensure that full account has been taken of post-review date comparable evidence. Exercising statutory rights of renewal What are the best tactics in the current market? If you are in the last 12 months of your tenancy, is there any tactical advantage to be gained by serving a notice to bring the tenancy to an end? This will depend on whether you want to stay or leave the premises. If you are willing to leave, the longest period of notice may result in a higher rate compensation payment at the end of the lease. If you want to stay, an early notice could defeat a landlord’s claim Walking away from your lease commitments Is this a serious option? Freehold purchase If you have a long lease, there could be significant financial benefit in acquiring your freehold. Many businesses occupy properties which were once houses and which may still have a residential element in the upper storeys. There are numerous such premises in Prime Central London and Manhattan, for instance. If your lease is one which was originally granted for a term of over 21 years, you may well have a statutory right to acquire the freehold in the UK. If so, that gives you the opportunity to realise a half share of the ‘marriage value’ which arises when the freehold and leasehold interests come into common ownership. That sum can be very substantial indeed. A key part of Background The saga of Mr Gaines-Cooper began in October 2006, when the Special Commissioners (now part of the Tax Tribunals) determined that, despite him seeking to claim residency in the Seychelles, he had remained resident in the UK. the guidance that Mr Gaines-Cooper relied on was that spending less than 91 days a year in the UK would mean that he could not be treated as UK resident. In particular, he had relied on days of arrival in and departure from the UK not being counted for the purposes of the 91-day test to spend the weekend in the UK, flying in on Saturday and 29 out on Sunday to avoid the visit being counted. This led to the Special Commissioners deciding that in his case the number of nights in the UK should be counted rather than the number of days, an approach that has since been enshrined in HMRC guidance, with a ‘day’ now meaning presence at midnight. Davies and James relied on different guidance in IR20 that individuals who go abroad to work under a full-time contract of employment would also not be treated as resident in the UK. The taxpayers all claimed that they had a legitimate expectation that the guidance set out in IR20 would be applied to them and as such, if they followed it, it gave them a binding assurance that they would not be treated as UK resident. The decision The Court of Appeal decided that a statement formally published by HMRC can be regarded as binding, subject to its terms, in relation to any case falling clearly within the terms of that statement. IR20 set out a limited number of specific situations in which a taxpayer would be treated as non-UK resident. If the taxpayer fell within those situations then HMRC had said that they would treat the taxpayer as falling within that guidance and would not resile from this. However, a taxpayer had to fall clearly with the terms of the guidance, Messrs Gaines-Cooper, Davies and James had not. Comment There has been a great deal of interest in this case and in particular the fact that Mr Gaines-Cooper was found to have never left the UK, notwithstanding that he claimed to have spent less than 91 days a year in the UK (although the facts were disputed). However, one of the great myths of tax planning is that spending less than 91 days (or nights) in the UK is sufficient for an individual not to be treated as resident here. The reality is that this is not and never has been the case and the test of whether or not an individual should cease to be treated as UK resident is much more complicated and uncertain, as Mr Gaines-Cooper has found to his cost. In order to cease to be treated as UK resident, a taxpayer has to make a distinct break of his ties with the UK and properly establish himself in another jurisdiction. As such 30 it is a question of fact in each case and a question of all the facts of an individual’s lifestyle, not simply the number of days spent in the UK. As the Court of Appeal noted, while an individual who spends more than 91 days a year in the UK will be treated as UK resident (although this is not always the case), spending less than 91 days a year in the UK does not necessarily mean that he will be nonresident. In fact, it is apparent from case law that it may be possible for a taxpayer who does not step foot in the UK for a whole tax year still to be treated as UK resident for tax purposes if they have not properly established themselves abroad. This case does not represent a change in the law but reinforces what has always been good advice to individuals seeking to lose UK residency. They should make a complete break with the UK and keep their visits to a bare minimum, well below 91 days, and not exploit perceived loopholes in HMRC’s guidance. Although these cases deal with individuals who were seeking to lose UK residency and are not directly applicable to those who are non-UK resident and are trying to avoid becoming so, they are perhaps emblematic of an increasingly aggressive approach by HMRC in enforcing the UK’s residency rules. While it is easier for those who have never been UK resident to remain so, non-residents should still ensure that they come well within the 91-day test and maintain strong links with their home jurisdiction. The future IR20 was withdrawn following the decision in the earlier Gaines-Cooper case and has since been replaced with HMRC6, which sets out HMRC’s current guidance for taxpayers seeking to establish residence in or out of the UK. This guidance makes it clear that it is only HRMC’s interpretation of the law and cannot be relied on in court. The uncertainty in the UK residency rules that has given rise to this case is unhelpful and is one of the main factors that is increasingly driving wealth creators away from the UK and is placing the UK at a competitive disadvantage in an international context. HMRC confirmed earlier this week that despite extensive consultation they would not be introducing a statutory residence test in the Finance Bill this year, which would remedy the uncertainty. Instead they are allowing this unsatisfactory position to continue, so that even an individual who leaves the UK for a whole tax year and does not return for a single day cannot definitively be said to be non-UK resident. English media now allowed access to Family Courts Pre May 2009 Previously, if you divorced in England, you only had to worry about the media being at Court if your case was one of the rare ones which went to the higher Courts on appeal – the Court of Appeal or the House of Lords (now the Supreme Court) – as those hearings were held in public. The new Rules All that changed last year. On 27 April 2009, new Rules came into force allowing accredited members of the press access for the first time to the Family Courts in England and Wales. There are a few exceptions, but in most cases the presumption is that the press are permitted to attend Court hearings, although the Court can direct that they should be excluded. In one high profile case which has taken place since the new Rules were introduced, despite the fact that both the husband and wife jointly applied to exclude the media, the Judge declined to do so. The Courts, however, seem to be taking a more cautious approach in cases involving children. The fact that the press are present does not mean they can report all they hear. Reporting restrictions can be requested and can be imposed by the Judge. What has happened so far The Rules were introduced to allow the public greater scrutiny in cases about taking children into the care of the State. However, the effect of the new Rules has been more 32 far reaching, with particular press interest in big money cases concerning the division of financial assets between a couple on divorce. After an initial flurry of press interest, the press have focussed mainly on cases which involve high profile personalities, and Judges report that they are no longer turning up to most hearings. What does this mean for people divorcing in England? We have already seen big money cases involving high profile people – such as the case of Spencer involving the divorce between the late Diana, Princess of Wales’s, brother, Earl Spencer and his former wife, Countess Spencer. In one of the most high profile cases involving the new rules, Earl and Countess Spencer made a joint application to exclude the media from the Court. When the Judge refused his application, the parties then applied to adjourn the case and reached a settlement out of Court overnight. This trend is likely to continue. Further changes are possible The Children, Schools and Families Bill is currently being considered by Parliament. The Bill may bring with it further changes in this area, in particular relaxing the rules covering what the media are permitted to publish without the express permission of a Judge. However, there continues to be a tension between the media pushing for further openness and the family courts seeking to protect privacy, especially in cases concerning children. This Bill has already been the subject of debate in the English press amid concerns by the media that the Bill will be watered down to allay concerns regarding privacy. Family lawyers will be watching closely for further developments. Conclusion Where Court proceedings have not yet been started, careful thought will need to be given where an individual has a choice about whether to start proceedings in England or in the other country where the media may not be permitted access to the Family Courts. This is particularly true for high profile individuals. There are more and more indications that Chinese enterprises intend to move up the value chain and are looking for opportunities to acquire foreign luxury brands. Affected by the financial crisis and the gloomy outlook for the European economies, the western luxury brands industry is declining and brand owners are increasingly willing to sell. However, many differences in understanding exist between Western sellers and Eastern buyers. Western brand owners may have inflated price expectations. Many luxury brand owners believe that Chinese buyers have money to spend on Western businesses at high prices. Perhaps this is as a result of press comment that Asia is the breeding ground for the new multi-millionaires – which happens to be true. The reality is that Chinese potential buyers are extremely cautious. Though Chinese companies are interested in brands from Italy etc, they do not wish to be the pathfinders in going overseas for acquisitions and they are also price conscious. Chinese entrepreneurs are clearly realizing that negotiating an acquisition in a new overseas market is complex and means understanding market behavior, consumer laws, foreign management, accounting, IT systems and employees and labor laws, not to mention tackling the cultural barriers. Many Chinese companies, therefore, state that if they attempt an overseas acquisition their first choice would be another country in East or Southeast Asia rather than Western Europe or the USA. When trying to ‘go overseas’ in the luxury brands sector it is important to try to match the expectations of buyer and seller. Perhaps a straightforward purchase is not possible. Recently, more than a year’s confusion regarding Pierre Cardin has finally been settled. Sun Xiaofei, a Wenzhou businessman, finally announced a partial takeover of the Pierre Cardin brand at a cost of 37 million Euros. Sun Xiaofei’s company, Cheng Long Co. Ltd, now holds the ownership, usage rights and management rights of the Pierre Cardin trademark for Mainland China, Hong Kong, Macau, Taiwan and Singapore. It can be seen that the deal was a license deal, or possibly a partial sale for some territories, not an outright sale1. It may be that Pierre Cardin did not want to sell outright and, certainly, not all Western brand owners with strong brands are willing to sell outright. Or it may be that the Chinese buyer did not want a global purchase. 36 Li & Fung is a famous example of a listed Hong Kong company with an Asian approach to globalization. They started as a trader in exports from China and are now famous for product sourcing for Western fashion brands. The Li & Fung business model uses a mix of outsourcing, building retail chains and careful supply chain management. The management team was educated in the West and understands international supply chains which require a lot of management expertise. They recently listed their Trinity business on the HK Stock Exchange. Trinity retails highto-luxury end menswear and accessories in Asia under six Western brands, Altea, Cerruti 1881, etc. It operates the brands under long-term renewable licenses in Asian, not other markets, and does not compete with its licensors in other markets. Li & Fung have also stated that they are looking for overseas acquisitions of high-to-luxury brands. Last October, the Group purchased most of the assets of the parent company of CK, Wear me Apparel. In line with their brand focus, they are not interested in buying Western manufacturing capability, or even Western distribution, but wish to acquire control of the product sourcing process. It should be remembered that an exclusive license or exclusive distribution agreement for a reasonably long period, possibly with a right to renew and depending on the terms of the license, is virtually as good economically as a purchase of a brand: on Li & Fung’s IPO of Trinity the licensing strategy was not regarded as a weakness in its business model. The ‘licensing’ or ‘Asian sale only’ model, therefore, looks interesting for luxury brands transactions. One could also envisage a deal where the Western brand owner would keep the Western markets but create a co-operation agreement or joint venture or licensing arrangement, or a mixture of all three: the Chinese party might take over all or part of the manufacturing and the distribution in Asia and the Western business would develop the brand and retain distribution rights in the West. Such a deal will not be easy to conclude, however, it is feasible, and we can expect to see more such deals. 1) It now appears from other reports that the Chinese entrepreneur bought the ownership rights for the above territories, which represents the equivalent of an exclusive license for those territories with all the rights of exploitation and use. US foreign compliance rules and other developments Since the credit crunch there has been an increase in legislative activity around the world, with governments seeking to counter tax evasions and avoidance. In particular across the Atlantic, there is one significant piece of legislative action and one significant piece of legislative inaction, which will affect a broad range of taxpayers. It now seems very likely that foreign compliance provisions, which go back some years to the Stop Tax Haven Abuse Act and which more recently were included in the Foreign Account Tax Compliance Act, have now been included in the Hiring Incentives to Restore Employment (‘HIRE’) Act which has been passed in different versions by both the House and the Senate. In addition, somewhat surprisingly, US federal estate tax has been repealed in the US for one year. Another withholding tax For non-US investors in US securities and other US 38 investments this legislation represents a major overhaul of the withholding tax rules. The US currently boasts at least two main systems of withholding tax but soon there could be a third. This new system, which incorporates the usual 30% withholding tax on dividends and interest, would apply a 30% withholding tax on the gross proceeds of sale of securities and other investments. Note that this is a withholding tax and not a mainstream tax, and therefore there is no change in the US underlying position that most non-resident alien investors are not taxed on capital gains. However under the new system non-resident alien investors would suffer a withholding tax on the proceeds of sale that could be reclaimed only by filing a US income tax return. This is a move away from the exemption system of withholding tax to a refund system, which is a change in US tax policy in this area. The 30% withholding tax would not apply to securities held through financial institutions (defined broadly) which enter into an IRS information agreement. The agreement would require financial institutions to maintain full records of their customers, and to provide directly to the IRS information about all US beneficial owners. Essentially this is enhanced W-8BEN reporting. We envisage that most foreign financial institutions would wish to enter into information agreements but note that these agreements must apply to all branches of that institution. It is unclear how these new provisions would mesh with the US treaty obligations. We predict that this may change the way many investors invest in the United States and may make direct investment less attractive. As always, the devil is in the detail and we will need to await the final version of the legislation which will emerge from conference, as well as IRS interpretation. US beneficiaries of foreign trusts US beneficiaries of foreign trusts should note that the legislation also includes a provision which has long been on the Treasury Department’s wish list. Since 1995 the Treasury has wanted to tax US beneficiaries of foreign trusts on the benefit of occupying real estate or enjoying chattels owned by foreign trusts. If enacted, US beneficiaries will be taxable on the uncompensated use of such property. Trustees will need to take urgent action, in the short run probably to charge rent, and in the medium term to restructure foreign trusts owning houses and chattels, either into US domestic trusts or into trusts which have no taxable income. US estate tax repeal While Congress has been busy with US healthcare and foreign compliance legislation, one area where much heralded change has not been forthcoming is US federal estate tax. Those with long memories will recall that in 2001 Congress abolished estate tax for 2010 only. Most observers expected Congress to repeal the repeal, as both the administration and the leadership of the House and the Senate announced they would act to reinstate estate tax before the repeal took effect at the beginning of this year. However, as a result of the legislative log jam in Congress, nothing happened in 2009 with the result that federal estate tax is no longer in effect. Congress has indicated that it wishes to reverse this, but it is unclear whether that can be done retrospectively. If Congress continues its policy of inaction, then the federal estate tax will remain abolished throughout 2010 and will be reintroduced in 2011 at 2001 rates. That is, the federal estate tax exemption will be $1 million instead of $3.5 million and the top rate will be 55% instead of 45%. Although the abolition of federal estate tax is seen by most as an unexpected benefit, it carries an equally unexpected price tag for those US testators leaving gifts of assets or trust interests to non-US beneficiaries. Along with the abolition of estate tax comes the removal of the basis step-up for appreciated assets. Therefore, for American beneficiaries the price of not paying estate tax on your legacy is that you take a carry-over basis in appreciated assets. For non-US beneficiaries the legislation has more immediate consequences because Congress imposes an immediate tax on any capital gains on legacies passing on to non-US beneficiaries.
