Banks need to become safer and more stable to avoid more taxpayers-funded bailouts of systemically important institutions. Among all European countries, Britain has been the most affected by the global crisis: in 2007 Northern Rock collapsed in the first run on a bank in 150 years. A year later the UK government rescued a former building society, Bradford and Bingley, and two of its largest banking groups: RBS and Lloyds- HBOS. In a speech delivered in New York in October 2010, Sir Mervin King, the Governor of the Bank of England, famously stated: “Of all the many ways of organising banking, the worst is the one we have today.” (“Banking: From Bagehot to Basel, and Back Again”, The Second Bagehot Lecture). Prior to the 2007-08 turmoil the UK financial sector has evolved as one of the most liberalised and market-oriented in Europe. Deregulation dramatically transformed the structure of the UK banking industry since the early 1970s when legislative steps were taken to dismantle the barriers to competition. The aims were to eradicate cartel arrangements on the setting of interest rates, remove controls on bank lending and allow foreign banks to operate in London. In 1986, under the Thatcher Government, the liberalisation process culminated with the ‘Big Bang’ reforms and the demutualisation of the building society sector. The Big Bang radically changed the way the London Stock Exchange operated and also freed commercial banks from many regulatory restrictions that prevented them, among other things, from acquiring securities firms. On the other hand, the building societies’ demutualisation process allowed them to convert into commercial banks. Banks responded to the greater competitive pressures by internationalising their business and by diversifying their income sources into non-traditional activities. In other words, UK banks moved towards a ‘universal’ banking model where financial institutions are like ‘one-stop-shops’ that offer customers a full range of financial products and services. Indeed for ten years since the mid-1990s, many European Union (EU) banks engaged in consolidation activities through merger and /or acquisition activities. Initially, the ma jority of these operations were intra- industry (i.e. banks with banks) and domestic, aimed at consolidating banks’ internal presence by creating “national champions”. As recently observed in a Bank of England study on the evolution of the UK banking system by Richard Davis and Peter Richardson (2010), the prudential rules enacted in parallel to the structural and conduct deregulation of the late 1980s and 1990s (the Basel Accords), most likely incentivised banks to grow by introducing additional fixed costs of meeting regulatory capital requirements and associated reporting and supervision. But the move from the traditional banking model to a deregulated banking sector resulted in a change in business objectives. Banks’ search for profits and value maximising activities naturally shifted their business from core banking activities to wholesale banking, from the originate-to-hold to the originateto-distribute, adding greater focus on structured product and derivative growth drivers. As a result, many banks increasingly followed an equity culture, at the expense of the credit culture; in other words they adopted a behaviour that encourages excessive risk-taking and leverage and is characterized by short-term and short-sighted strategies. UK banks were very active in the process of consolidation and their relative size increased considerably as did the overall market concentration and the ratio between banking sector assets and yearly GDP. The issue is that, as demonstrated by recent events, the creation of large and complex too-big-to-fail (TBTF) banking groups can pose serious threats to the global financial stability in case of distress. A relatively new term for these institutions is G-Sifis i.e. Global Systematically Important Financial Institutions (G-Sifis) that the Financial Stability Board (FSB) defines as: “financial institutions whose distress or disorderly failure, because of their size, complexity and systemic interconnectedness, would cause significant disruption to the wider financial system and economic activity” (“Policy Measures to Address Systemically Important Institutions”, 2011: p.1). The FSB is a global bank watchdog, that was established in April 2009 and charged by the G20 Leaders to develop a set of policy measures to address the systemic and moral hazard risks associated with SIFIs. As part of the set of new policy measures, cross-border megabanks will have to hold extra capital in the range of 1-2.5% of each bank’s risk-adjusted assets, on top of the global minimum capital ratio. They will also have to draw up “living wills” (or, more formally, “Recovery and Resolution Plans” – RRP) to make it easier in a crisis to stabilise them and to shut them down safely. In practice these living wills are detailed plans that should specify the measures banks would take in cases of severe distress to prevent insolvency, such as raising equity, scrapping bonuses and dividends and closing a business line. Living wills should also state how banks operations could be dismantled after a collapse and how the “economically critical” and basic functions of retail banking and payment processing can be kept operational (FT, 2011, “Resistance to living wills could prove futile” August 22nd). As a matter of fact, the 2010 UK Financial Services Act already stipulated that all UK deposit-takers (more than 250 banks, building societies and large investment firms) are required to have an RRP in place. However the most radical change in British banking in decades has been proposed by the “Vickers Commission” in September 2011. Chaired by Sir John Vickers, and properly known as the “Independent Commission on Banking”, the Commission released a final proposal that could completely transform the structure of the UK banking sector. The Vickers report is based on two main principles: to “ringfence” the retail and small business deposits of UK banks and to force them to boost their capital. This means that banks will have to put their boring high street banking behind a firewall, or 5 Editoriale ringfence, that will protect it from the casino banking i.e., the riskier trading and investment banking business. The ringfenced banks will be independent from the rest of the group. Banks will also have to improve their “loss absorbency” by having to comply with capital levels that will be higher than the measures proposed by Basel III (a new global regulatory standard on bank capital adequacy and liquidity that the EU Commission is planning to implement). For example, ringfenced banks in the UK will be required to have a ratio of equity to risk-weighted assets of at least 10 per cent, compared with an EU-wide requirement of 7 per cent. The Vickers report recommends that a ‘depositor preference principle’ is introduced, thus subordinating the claims of other senior unsecured creditors to those of depositors. It also lays down steps to improve competition in the British banking sector. Among the proposed measures are: first, to improve market structure by securing the emergence of one or more strong new challengers; second, to improve the ability of retail and small business customers to switch current accounts; and finally, to create a Financial Conduct Authority (FCA) and give it the primary duty to promote transparency and reduce barriers to entry in the banking sector. In relation to the first point, the report explicitly recommends the sale of 600 branches in Lloyds network to a large and strong bank that can pose a real competitive challenge to incumbent banks (so called “Project Verde”). The Vickers report has been endorsed in December 2011 by the UK government. The proposal will be implemented in stages with the full package of reforms completed by 2019. The Chancellor of the Exchequer George Osborne, in a speech in Parliament (19/12/2011), clarified that that the ringfence “will not prevent banks from failing”, but at least “if banks get into trouble those elements of the banking system that are vital for families, businesses and for the whole economy will be able to continue without resort to the taxpayer”. There is no doubt that provisions about ringfencing banks’ core business is the most controversial in the report, not least because banks will be able to exercise some discretion in deciding what sits inside the ringfence. In addition, according to the Independent Commission on Banking the costs of compliance for Britain’s banks could reach some £7bn (approximately €8.4bn). Therefore, while the reform is expected to reduce taxpayers’ burden in case of banks distress, there are fears that consumers and small businesses may end up having to pay for these reforms through higher fees and lower The UK has decided to go it alone on these reforms, opting for a nationalistic approach rather than an EU solution credit. This could drive them toward shadow banks, i.e. unregulated banks, thus posing other potential sources of risk for the system. Last but not least, concerns have been put forward in relation to the competitive disadvantage that UK banks could potentially suffer from compared to foreign banks. This is a crucial issue, because the UK has decided to go it alone on these reforms, opting for a nationalistic approach rather than an EU solution. The Independent Commission on Banking (2011, Final Report) has stressed that the implementation of the recommendations of the Vickers report “will strengthen the European Single Market because one of the biggest distortions to this market is the perceived implicit government guarantees”. Yet, a ringfence just for banks domiciled in the UK could have the effect of leaving the UK market to European banks that do not have to comply with Vickers’ rules. This situation could intensify the “Wimbledon effect” in which London provides the courts but not the players! While uncertainty on the possible consequence of the Vickers rules is fuelling debates particularly in relation to the City’s position as an international financial hub, a few weeks ago (16/01/2012) the EU Parliament has nominated Erkii Liikanen, the Finnish central bank Governor, as the Chairman of a high-level expert group that will investigate whether structural changes of the banking sectors could strengthen financial stability, improve efficiency and con- 6 Editoriale sumer protection. The committee will specifically examine the US 2010 Volcker Rule (endorsed by President Obama in January 2010) that bars any banks from proprietary trading, use capital to trade securities and limits the amount of money banks can invest in private equity or hedge funds. It will also consider the feasibility of implementing in Europe rules similar to those proposed by Vickers in the UK. A report is expected to be delivered in June 2012.
